Payroll Software in India: PF, ESI, TDS and Labour Code Compliance Explained (2026)
Indian payroll is not one calculation. It is attendance, PF, ESI, professional tax, TDS and a labour code regime that changed the definition of wages. Here is what payroll software in India has to automate, and the mistakes that cost companies money.

Payroll is the one HR process nobody is allowed to get wrong. A late or incorrect salary is noticed by every employee on the same day, and a statutory mistake can turn into notices, interest and penalties months later. Choosing the right payroll software in India is therefore less about features on a brochure and more about whether the system can keep up with a rulebook that keeps changing. This guide covers what payroll automation software has to calculate, where compliance quietly goes wrong, and what to check before you commit.
What Payroll Software in India Actually Needs to Calculate
Payroll software is often described as salary calculation, but the salary figure is the last step. Before it, the system has to resolve attendance, leave, overtime and every statutory deduction, in the right order, for every employee, every month.
Attendance-linked gross salary, including loss-of-pay days, half days, holidays and week-offs
Overtime and shift allowances based on recorded hours rather than manager estimates
Provident fund (PF) contributions for employee and employer, including the split of the employer share between provident fund and pension
Employee state insurance (ESI) contributions for employees under the wage ceiling
Professional tax, in states that levy it, using that state's slab
TDS on salary, based on projected annual income, declarations and the tax regime the employee has chosen
Reimbursements, bonuses, incentives, arrears and full-and-final settlements
Payslips, bank transfer files, and the challan and return files for each statutory body
PF and ESI Compliance: Why Hard-Coded Wage Ceilings Break
The contribution rates themselves are stable. PF is generally 12% from the employee and 12% from the employer on PF wages, and ESI is 0.75% from the employee and 3.25% from the employer on gross wages for covered employees. What changes is everything around the rates: wage ceilings, who is covered, and from what date.
For example, reporting in September 2026 indicates that the PF wage ceiling was revised from ₹15,000 to ₹25,000 with effect from 17 September 2026, in the middle of a wage month. ESI has its own six-monthly contribution periods and a transition under way as the older Act is replaced. Always confirm current figures against the latest EPFO and ESIC notices, because that is exactly the point: a payroll system that stores a ceiling as a constant in code will be wrong the day a notification lands.
Look for effective-dated rules
Ask any payroll vendor how a mid-month rule change is handled. The right answer is that every statutory parameter (rates, ceilings, slabs, eligibility) is stored with an effective date, so a September salary can apply the old rule to the first half of the month and the new rule to the second. If the answer is 'we update it for you', find out how fast, and who pays for the correction when they are late.
How the New Labour Codes Change Payroll Calculation
The four labour codes came into force on 21 November 2025, consolidating 29 older central laws. The change that matters most for payroll is the definition of wages under the Code on Wages. If excluded components such as many allowances add up to more than 50% of total remuneration, the excess is treated as wages for the purpose of PF, ESI, gratuity and overtime.
Salary structures that kept a small basic pay and a large allowance component now need to be re-examined. Employer cost can rise, take-home pay can fall, and the same employee may be calculated differently under old and new rules in the same year. Payroll software should let HR model a restructure before it is applied, compare old and new cost per employee, and keep both versions for audit.
TDS on Salary and Professional Tax: The Quiet Sources of Error
TDS on salary is not a flat percentage. The employer must estimate each employee's annual income, apply the chosen tax regime, account for declarations and proofs, and spread the liability across the remaining months. When an employee joins mid-year, changes regime, or receives a bonus, the monthly deduction has to be recalculated. Systems that treat TDS as a fixed monthly figure produce a large catch-up deduction in the final months, which is when employees complain.
Professional tax is simpler in principle but varies by state, with different slabs, due dates and returns. For a company with staff in more than one state, payroll software needs to apply the right state rule to each employee's work location, which means the HR system has to hold reliable location data, not just a head-office address.
Why Attendance and Payroll Must Live in One System
Most payroll errors do not start in payroll. They start when attendance from a biometric device, leave from a spreadsheet and overtime from a manager's message are reconciled by hand in the last week of the month. Every manual copy is a place for a number to change.
A unified HRMS removes that step. Approved attendance and leave flow straight into the payroll run, so there is nothing to re-key. This is also why location-verified check-ins matter for field teams: payroll is only as accurate as the attendance behind it, which we cover in how geofenced attendance verification works. Payroll Software Cost in India: Subscription or Custom Build?
Subscription payroll tools are priced per employee per month and are usually the right answer for small teams with standard salary structures. Costs rise with headcount, and modules such as statutory filing or reimbursements are often priced separately. Past roughly 100 to 150 employees, or where your structures do not fit a standard product, the arithmetic changes. We break the numbers down in our guide to HRMS software pricing in India.
Payroll Software Checklist: Eight Questions to Ask Before You Buy
1Are statutory rates, ceilings and slabs stored with effective dates, and who maintains them?
2Can the wage definition be configured to reflect the new labour code rules?
3Does salary calculate directly from attendance and leave, with no re-keying?
4How does TDS handle mid-year joiners, regime changes and bonuses?
5Which states' professional tax and labour welfare rules are supported?
6Does it produce the challan and return files, or only reports you must convert?
7Is there an audit trail for every change to a salary component, with who and when?
8Can you export all payroll history in a usable format if you leave?
Common Questions About Payroll Software in India
What should payroll software in India calculate automatically?
Attendance-linked salary, overtime, PF, ESI, professional tax and TDS on salary, plus payslips and statutory return files, with an audit trail on every change.
How do the new labour codes affect payroll?
They redefine wages, so allowances above 50% of total remuneration are added back to the base for PF, ESI, gratuity and overtime. Salary structures need to be re-examined.
Is subscription or custom payroll software cheaper?
Subscription is usually cheaper below about 100 to 150 employees. Above that, or with non-standard structures, a payroll module inside a custom HRMS often costs less over three to five years.
Getting Payroll Right for Your Organisation
If your payroll still depends on exports from three systems and a final spreadsheet, the risk is not the software you lack but the reconciliation you do every month.
